b. Continuing from part a., if the CPI was equal to 1.25 in 2004, determine the rate of inflation between 2003 and 2004.

Cost of basket in 2002 ($) = 5 x 12 + 7 x 4 = 60 + 28 = 88

Cost of basket in 2003 ($) = 5 x 5 + 7 x 10 = 25 + 70 = 95

CPI in 2003 = (Cost of basket in 2003 / Cost of basket in 2002) x 100 = ($95 / $88) x 100 = 1.08
