US investors are looking for stable cash flow, which is going to be a challenge given that the fashion industry is changing constantly and he can get stuck with unsold inventory. To allay their fears, Rierson decides to investment some of the capital raised into Italian 10 year Government Bonds. He explains that the return from these bonds will be used to improve his operations. Ignoring currency exposure, consider the following: (15 PTS)

a) He decides to invest into ten year 1,000 EURO Government bond with 8% coupon rate and semi-annual coupons. If the bond is currently trading for a price of 957.35 Euros, what is the bond’s yield to maturity? Assume is buys 10,000 of these bonds. (10 PTS)

b) Suppose he is told that the yield to maturity has increased to 15% (expressed as an APR with semiannual compounding). What price is the bond trading for now? (5 PTS)

Explanation / Answer

a) Bond's yield to maturity is the discount rate at which the future cash flows from the bond become equal to the current price of the bond.

Current Price of the Bond = 957.35 Euros

Semi Annual Coupon = 8% /2* 1000 = 40 Euros

Maturity = 10 years = 20 periods

957.35 = 40 /(1+YTM/2)1 + 40 /(1+YTM/2)2 + 40 /(1+YTM/2)3 + _ _ _ _ _ + 40 /(1+YTM/2)19 + 1040 /(1+YTM/2)20

The value for YTM/2 can be found out using the RATE function of excel. The syntax for the same is:

                      =RATE(20,40,-957.35,1000)

The value comes out to be 4.323%.

Thus, Bond's Yield to Maturity = YTM = 4.323 * 2 = 8.65%

b) Now the Bond's YTM has changed to 15%

Price = 40 /(1+15%/2)1 + 40 /(1+15%/2)2 + 40 /(1+15%/2)3 + _ _ _ _ _ + 40 /(1+15%/2)19 + 1040 /(1+15%/2)20

The value for price can be found out using the PV function of excel. The syntax for the same is:

                   =PV(7.5%,20,40,1000)

The value comes out to be $643.19.

Thus, Bond's Price = $643.19
