Reduction in taxable income by cheating = 5000
Therefore net dollar saving = 5000 * (1 - 50%) = 2500
Marginal benefit = 2500 - 1500 = 1000
In order to be indifferent between cheating and not cheating, if penalty in audit (Z) equate to the net savings of 1000 (As calculated above) then it will be indifferent point for HTs. However audit % is 10% therefore:
Z*10% + 0*90% = 1000
Z = 10000
B) For LTHTs:
