The CM2 management team is discussing how it can take control of things before they get out of hand. For example, they realize that most of their current assets are not readily liquid (they are not quick assets), so they are considering a number of options to pay back their debt, all of it. They also need to plan towards some capital expenditures.

1. Assume, for the years 2012 and 2013 projections, that all the reported interest relate to the reported longterm debt as of the end of those years, and that the interest incurred will be the amount paid for in the year. Calculate the interest rates (round your calculation to the nearest percentage point, e.g. 6% for 6.33% and 5.876%), for

9. CM2 wishes to expand into manufacturing ice tea and would like to increase its market share in the North. In order to do so, CM2 has decided to locate a new factory in the Tea Lovers Haven area. CM2 will either buy or lease a site depending upon which is more advantageous. The site location committee has narrowed down the available sites to the following three buildings:

Building A: Purchase for a cash price of $1,500,000, useful life 25 years.

Building B: Lease for 25 years with annual lease payments of $125,000 being made at the beginning of the year.

Building C: Purchase for $1,750,000 cash. This building is larger than needed; however, the excess space can be sublet for 25 years at a net annual rental of $21,000. Rental payments will be received at the end of each year. CM2 Inc. has no aversion to being a landlord.

1.a. Interest rate for 2012 = interest amount for 2012 / ending debt for 2012 = 52,965/588,500 = 9%

1.b. Interest rate for 2013 = interest amount for 2013 / ending debt for 2013 = 48,000/508,500 = 9.44%, or rounded off to 9%


2.a. Total reported liabilities on 12/31/2012 = 1,722,962+588,500 = 2,311,462

In one day, we would be able to liquidate only cash = 72,337

So remaining amount to be borrowed = 2,311,462 - 72,337 = 2,239,125


2.b. Total reported liabilities on 12/31/2013 = 1,980,810+508,500 = 2,489,310

In one day, we would be able to liquidate only cash = 242,337

So remaining amount to be borrowed = 2,489,310 - 242,337 = 2,246,973


3.a. This is the present value of a future lumpsum amount.


3.b. CM will have to repay the amount in 3 years, i.e. Jan 1 2017

The amount to be repaid = 2,246,973 * (1+10%)^3 = 2,990,721


4.a. This is the present value of annuity due concept.


4.b. Effective interest rate = 10%/(1+10%) = 9.09%

Let the annuity amount be X

Then 2,246,973 = X*(1-1/(1+10%)^3)/9.09%, which means X=821,401


5.a. This is the present value of regular annuity or the annuity immediate concept.


5.b. Let the annuity amount be X

Then 2,246,973 = X*(1-1/(1+10%)^3)/10%, which means X=903,541


6.a. This is the present value of deferred annuity concept.


6.b. This is the same as the annuity immediate as of Jan 1 2017

Value of loan as of Jan 1 2017 is 2,246,973*1.1^3 = 2,990,721

Let annuity amount be X

Then 2,990,721 = X*(1-1/(1+10%)^3)/10%, which means X = 1,202,613


7.a. This is the future value of an annuity concept.


7. b. Value of amount as of Dec 31 2017 = 2,246,973*1.1^4 = 3,289,793

So there needs to be this amount in the sinking fund as of Dec 31 2017

Let annual amount be X.

FV of this sinking fund = X*((1+8%)^4-1)/8% = 3,289,793, which means X = 730,074


8.a. Weighted average estimated outflow = 50,000*10% + 120,000*25% + 200,000*50% + 250,000*15% = 172,500

Let amount invested be X.

No of periods = 4 yrs * 4 qtrs/yr = 16 qtrs

Rate per qtr = 8%/4 = 2%

So X*(1+2%)^16 = 172,500, which means X = 125,657


8.b. Effective rate = (1+2%)^4-1 = 8.24%


9. Present value of lease payments for Building B = 125,000*(1-1/(1+8%)^24)/8% + 125,000 (i.e. the value of the 24 payments starting one year from now, added to the immediate payment of 125,000)

This PV = 1,441,095


PV of annual rental income for building C = 21,000*(1-1/(1+8%)^25)/8% = 224,170

So net PV of building C = 1,750,000-224,170.3 = 1,525,830


Now if we compare net present value costs of the 3 buildings, we have:

PV of building A = 1,500,000

PV of building B = 1,441,095

PV of building C = 1,525,830


As PV of building B is the lowest, CM should choose building B.
